Teddy is Squidward’s prized teddy bear which he won from the Skill Crane. It is the first (and only) prize that Squidward wins from the skill crane. Squidward brags about it in front of Billy and Mr. Krabs.
Squidward reveals his teddy bear’s name at the near end of the episode, briefly calling it "Teddy". SpongeBob also picked it up by accident at the end of the episode.
